Where it goes wrong

1. Treating Commercial Business Failure as "Wilful Default"

Banks frequently issue Wilful Defaulter show-cause notices whenever a business defaults, arguing that because the promoters own personal assets, they have "capacity to pay." In Jah Developers, the Supreme Court affirmed that bona fide business failure due to market downturns, economic shifts, or client contract cancellations does not constitute wilful default. The lender must prove intentional wrongdoing, diversion, or siphoning.

2. Issuing Vague, Boilerplate Show Cause Notices

Lenders often issue one-page notices stating: "You have failed to service your debt and are therefore classified as a wilful defaulter." Courts have repeatedly struck down such proceedings. The Show Cause Notice must contain specific transactional details, dates of alleged diversions, forensic audit extracts, and the exact clause of Para 2.1 being invoked.

3. Denying the Order Before the Review Committee Stage

Prior to Jah Developers, banks passed an internal order in the Identification Committee, sent it straight to the Review Committee, and published the borrower's name in newspapers without ever providing the initial order to the borrower. The Supreme Court declared this practice unconstitutional, holding that failure to provide the Identification Committee's order invalidates the entire proceeding.

4. Naming Independent or Nominee Directors Arbitrarily

Banks regularly issue wilful defaulter notices to all directors listed on the MCA portal, including independent, non-executive, or professional directors. Under Para 3(b) of the RBI Master Circular, independent and non-executive directors cannot be declared wilful defaulters unless it is conclusively established that the default occurred with their specific consent, connivance, or knowledge.

What you can do

Practical Defense Strategy

  • Demand the Complete Evidence Dossier: Upon receiving a Show Cause Notice, immediately submit a formal letter requesting: (1) The Forensic Audit Report, (2) The Transaction Audit Schedules, and (3) All underlying bank statements relied upon by the Identification Committee. Lenders cannot demand a reply while withholding the evidence.
  • Dismantle the "Capacity to Pay" Allegation: Submit audited balance sheets, tax returns, bank statements, and debt obligations proving that the default was caused by insolvency or operational liquidity failure rather than intentional refusal to pay.
  • Explain Inter-Company Transfers: If the bank alleges "diversion of funds" due to transfers to sister entities, produce commercial supply agreements, purchase orders, and invoices proving that the transactions were bona fide trade advances satisfying the commercial expediency test (S.A. Builders doctrine).

High Court Writ Remedies (Article 226)

  1. Challenge Lack of Reasoned Order: If the bank refuses to provide the Identification Committee's order or fails to grant a personal hearing, file a Writ Petition under Article 226 of the Constitution of India before the jurisdictional High Court.
  2. Stay on Publication of Photographs: High Courts consistently grant interim stays restraining banks from publishing borrowers' names and photographs in national newspapers while procedural challenges are pending adjudication.

Practitioner's note

When defending corporate clients facing Wilful Defaulter proceedings, the battle is won or lost on administrative law and procedural due process.

Examine the Show Cause Notice against the four corners of SBI v. Jah Developers. In a substantial percentage of cases, bank committees commit fatal procedural errors:

  1. The SCN is issued by a Chief Manager or DGM rather than the statutorily constituted Identification Committee.
  2. The bank relies on an internal "Forensic Audit" but refuses to provide an unredacted copy to the borrower.
  3. The Review Committee rubber-stamps the Identification Committee's order without recording independent, speaking reasons.

At the SCN reply stage, enter a formal written objection reserving rights: "The notice fails to disclose the specific underlying transactional evidence. Borrower demands inspection of all bank internal audit records before personal hearing."

If the bank persists in passing an adverse order without delivering the Identification Committee's reasoned order, file an immediate Writ Petition under Article 226 before the High Court. High Courts routinely quash such proceedings for violation of natural justice, remanding the matter back or permanently restraining the bank from reporting the client to credit repositories.

Questions people ask

What is the minimum loan amount for being declared a wilful defaulter?

Under the RBI Master Circular, wilful defaulter proceedings can only be initiated against borrowers with an aggregate outstanding credit exposure of ₹25 lakh and above.

Can a bank declare me a wilful defaulter simply because my business suffered losses?

No. Genuine business failure, market recession, or inability to pay due to operational losses does not constitute wilful default. The bank must establish specific wrongdoing: intentional non-payment despite having funds, diversion of loan money, siphoning of assets, or selling mortgaged property without permission.

Can I have a lawyer represent me before the bank's Wilful Defaulter Committee?

In SBI v. Jah Developers, the Supreme Court held that borrowers do not have an absolute constitutional right to be represented by a lawyer at the internal committee stage. However, the borrower has the right to be accompanied by a Chartered Accountant, company secretary, or financial advisor, and has the absolute right to submit comprehensive written legal representations.

What is the Review Committee and what does it do?

The Review Committee is the second tier of the process. It is headed by the bank's Managing Director (MD/CEO) and includes two independent directors. The Identification Committee's order has no legal effect until the Review Committee independently reviews the evidence, considers the borrower's written representation, and passes a final confirmed order.

How does being a wilful defaulter affect my company under the IBC?

Under Section 29A(b) of the Insolvency and Bankruptcy Code (IBC), any individual or promoter classified as a wilful defaulter is permanently disqualified from submitting a Resolution Plan to buy back their own company or acquire any other company undergoing corporate insolvency before the NCLT.

Can a personal guarantor be declared a wilful defaulter?

Yes. Under Para 2.2 of the RBI Master Circular, if a personal guarantor refuses to honour their guarantee despite having the financial capacity to pay, the bank can initiate wilful defaulter proceedings against the guarantor after issuing a formal demand notice.
